Garcia REALLY had an imagination if he thought he could pass as Zorro!!!
THE PEOPLE THAT SAW THEM:
The people who saw Martinez masquerading as Zorro were:
Monastario, Pilar Fuentes the dancer, Diego, the Alcalde, the innkeeper, 8 men at the table (including the "poor man"),
2 musicians, 2 barmaids, Bernardo, Garcia, the Indian killed by Martinez at the Mission, Padre Felipe, a second Indian who was with Padre Felipe, a third Indian outside the Mission as Martinez escapes.
Apparently the only ones who were NOT fooled were Diego, Monastario, Bernardo and Sgt. Garcia.
All the others seemed to believe that Martinez WAS the real Zorro.

The Magistrado Carlos Galindo, Gomez, Corporal Reyes, several Lancers, (one of whom fired a shot), and the real Zorro.

Don Alejandro was not impersonating Zorro,
because he only showed himself to Diego and Bernardo (and I don't think he intended for anyone else to see him), and he knew they'd know he wasn't Zorro (obviously!).
But he was definitely wearing Zorro's clothes. The only thing that was different was that he hid all of his face instead of part of it because he knew he'd be recognized as Don Alejandro immediately! Why did he wear Zorro's clothes? Because he needed a disguise and I guess Zorro's clothes were available! I'm sure he actually did put
on Diego's Zorro clothes. Otherwise that costume-maker on Olvera street sure churned out a lot of costumes. :-)

You are right, Margaret, about Bernardo and Garcia.
These two men were actually pretending to be Zorro. Alejandro wasn't.

My impression was that the reason Alejandro was dressed as Zorro was because he planned to tie Diego up and turn himself in as Zorro so everyone would think it was him. That way, the real Zorro's identity would not be known, and Maria Verdugo would quit swooning over Zorro, since he would have been an older man.
